Elections And Global Recession To Dominate 2009

For Indonesia, 2009 will be dominated by parliamentary and presidential elections in April and July, and the impact of the global economic recession. On the political front, we expect broad stability, with President Susilo Bambang Yudhoyono likely to be re-elected. On the economic front, we see real GDP growth slowing from 6.1% in 2008 to around 5.0%, although Indonesia should be better insulated than its regional peers due to strong domestic consumption. Financial instability remains a risk, but Indonesia is in a stronger position than at the time of the 1998 crisis.

President Yudhoyono is likely to be re-elected in 2009, as he remains more popular than his most formidable rival, former president Megawati Sukarnoputri. A bigger question for the political scene is the outcome of April’s parliamentary elections, which will determine the next president’s ability to govern and pass legislation. Indonesia has a multitude of parties, and Yudhoyono’s own Democratic Party is small, meaning that he will have to continue relying on the powerful Golkar party. Overall, we expect Indonesia’s secular-nationalist parties to retain the upper hand against more overtly Islamic parties, such as the Prosperous Justice Party (PKS). Nonetheless, there is some evidence that religious political forces are punching above their weight, as evidenced by the passage of the anti-pornography bill, which critics fear is too broad in definition.

With Indonesia’s main trading partners facing recession, and global commodity prices falling sharply, real GDP growth is likely to slow from a projected 6.1% in 2008 to 5.0% in 2009, with downside risks. On the positive side, domestic demand forms a bigger share of GDP than in many Asian countries, and Indonesia’s consumer confidence has been buoyed by falling inflation and lower fuel prices. The main risk to the economy comes from a potential further decline of the rupiah, since Indonesia is vulnerable to capital flight. The weak rupiah is keeping inflation high, and limiting the central bank’s ability to cut interest rates as aggressively as in other Asian countries (we see only 125 basis points of rate cuts in 2009, to 8.00%). However, Indonesia’s financial system is generally in far better health than it was in the run-up to the 1998 meltdown, and the government has already sought direct assistance from the Asian Development Bank, World Bank, Australia and Japan.

Despite an ongoing anti-corruption drive, Indonesia remains a highly corrupt country, and this serves to deter investment. Aside from corruption, excessive bureaucracy, poor infrastructure, and potential security risks also undermine the business environment. While the Yudhoyono administration remains committed to attracting tens of billions of dollars in foreign direct investment (FDI), progress with his reforms has been somewhat slower than expected. Although Indonesia is lowering its corporate tax rates from 30% to 25% by 2010, the effect of this will be limited without improvement in the aforementioned spheres of business.
